How Is IRR Calculated for a Usufruct Investment?

Learn how usufruct IRR is calculated, why cash distributions are not the same as profit, and how timing, costs and borrowing affect returns.

A usufruct opportunity may advertise annual distributions that look substantial relative to the initial payment. That distribution percentage does not, by itself, describe the investment return. A fixed-term right is different from owning a property that can be assumed to sell in full at the end.

Start with the cash flows

The internal rate of return, or IRR, is the discount rate at which the net present value of the cash flows equals zero. It links the amount paid, subsequent receipts and the timing of each payment.

For a development model, outflows include acquiring the right, construction, fit-out, expenses and necessary reserves. Inflows reflect revenue after costs borne by the project, such as operations, maintenance, recurring usufruct payments, fees and applicable taxes. Enter each payment when it occurs and avoid deducting the same cost twice.

An investor buying a participation in a usufruct right instead models their own payments and net distributions. Whole-project cash flows should not be mixed with an individual investor’s cash flows.

A 25% distribution is not a 25% annual return

Suppose an investor pays SAR 100,000 today and receives SAR 25,000 at the end of each year for five years, with no additional payment at expiry. For simplicity, all receipts are net of relevant costs.

  • Total receipts: SAR 125,000.
  • Cash surplus over the initial payment: SAR 25,000 across five years.
  • Annual IRR: approximately 7.93%.

The 25% figure describes the annual distribution divided by the original payment. It is not the annual profit rate: economically, the cash flows recover the investment and provide a return on it. There is no separate repayment of principal in this example.

Timing changes the answer

Receiving cash earlier differs from receiving it later. IRR can be used for equally spaced cash flows, with attention to the period being measured. XIRR uses actual dates for irregular cash flows and produces an annualised rate. Microsoft’s XIRR documentation.

A usufruct model should not include the land’s sale value merely because a building stands on it. Include only exit proceeds or compensation supported by the actual rights and defensible assumptions, making uncertainty visible.

Separate project IRR from equity IRR

Unlevered project IRR excludes loan proceeds and debt service. Equity IRR reflects investors’ contributions and the cash available to them after financing and other obligations. Borrowing can increase equity returns in a favourable scenario, but it also creates commitments and can magnify losses in a weaker one.

In the example above, reducing the annual receipt to SAR 22,000 lowers IRR to approximately 3.26%. That is why occupancy, collection delays and maintenance costs should be stress-tested. Read net present value and total receipts alongside IRR. A return calculated from forecasts remains a forecast, not a guarantee.
